Azula is insane. And dangerous.

Locking her up somewhere is just as much for her own good as it is anyone else's. She's not exactly mentally all there, and she won't listen to reason. Or accept help.

[Zuko's tried and she keeps trying to burn off the other half of his face.]

There wasn't much in the way of mental asylums in Paradisa to keep her. And by the time everyone realised how much of a threat she was, she was basically untouchable with that boyfriend of hers. He crushed anyone that crossed them. The best I could ever do was get a dog away from her that she was throwing fire at.

Eventually we got lucky and the castle sent her home though. That was a relief.

[Zuko would 100% rather deal with Azula, but hey -- the crazy that you know, right? Still, Azula is Zuko's responsibility (his, really, only because his father is equally unbalanced, Iroh already has enough on his plate, his mom is... who even knows...) and the thought of her running around and destroying things makes him feel sick.]

She's always been like that.

[So. There's no fixing her. And it only makes sense, really, that Azula found a new enabler without Ozai there.]
