She's insane and locked away -- for her own safety, really, more than anyone else's. Zuko has no idea what happened to his sister to be so completely wrong. And Zuko's gotten to meet Azula outside of their world a bit, and she still hasn't changed, even without the pressures of their family. Some people are just born wrong.

Azula is insane. And dangerous.
Locking her up somewhere is just as much for her own good as it is anyone else's. She's not exactly mentally all there, and she won't listen to reason. Or accept help.
[Zuko's tried and she keeps trying to burn off the other half of his face.]

There wasn't much in the way of mental asylums in Paradisa to keep her. And by the time everyone realised how much of a threat she was, she was basically untouchable with that boyfriend of hers. He crushed anyone that crossed them. The best I could ever do was get a dog away from her that she was throwing fire at.
Eventually we got lucky and the castle sent her home though. That was a relief.
